DeFi: Finance Without a Central Intermediary

Back to Advanced Crypto

What You'll Learn

  • What "DeFi" stands for and broadly means
  • How it connects to the smart contracts lesson from Digital Assets
  • A few examples of the kinds of services DeFi applications offer

The Big Idea

Welcome to Advanced Crypto. Let me teach you DeFi, short for decentralized finance. It refers to financial services — lending, trading, earning yield and more — built using smart contracts instead of a central company or institution. It extends the self-executing-code concept from Digital Assets into an entire alternative financial system.

Let's Break It Down

Remember from Digital Assets that a smart contract runs exactly as coded, enforced by the network itself, without a company needed in the middle. DeFi applies that same foundation to financial services specifically. Instead of a bank or brokerage manually operating a service, a smart contract's code handles it directly.

This covers a genuinely broad range of services: lending and borrowing, trading, which I will cover in the next lesson through automated market makers, and earning returns on deposited assets, among others — all operated through code rather than a traditional financial institution.

The word "decentralized" carries the same meaning it did in Crypto Foundations: no single company holds custody or control the way a traditional bank or brokerage would. This connects directly to the centralized-versus-decentralized-exchange distinction from Digital Assets. DeFi extends that same underlying principle to a much broader range of financial services beyond just trading.

Real Example

A traditional bank manually decides who qualifies for a loan and manages the process internally. A DeFi lending application instead runs that entire process through smart-contract code. Anyone meeting the code's programmatic conditions can borrow or lend directly, without a bank's internal staff or approval process involved.

Why It Matters

DeFi represents one of the most significant applications of the smart contract concept from Digital Assets. Understanding it as "traditional financial services, rebuilt using code instead of institutions" makes the more specific mechanisms I cover later in this module — AMMs, staking, governance — much easier to place in context.

Common Mistake

Please do not assume DeFi is a single specific application or company. DeFi is a broad category describing many different financial services, built by many different projects, all sharing the underlying principle of being run through smart contracts rather than a central institution.

Quick Check

What does DeFi fundamentally replace a traditional financial institution with?

Key Takeaways

  • DeFi refers to financial services built using smart contracts instead of a central institution.
  • It extends the self-executing-code concept from Digital Assets to lending, trading, yield and more.
  • "Decentralized" means no single company holds custody or control, echoing the exchange distinction from Digital Assets.
